I connect it to my network (router), and C drive is shared on his computer and his BlackIce Firewall is disabled and he is part of the “Workgroup”. On my Windows XP machine still does recognize that it is there .
what we were doing wrong?

Trust me, I know what I'm doing. The machines should both have the same gateway in order to communicate properly, and setting a static IP will simplify things for us while we troubleshoot. OP seriously, try what I said to do.
The whole concept of setting a gateway sucks – how do people using just a basic switch communicate to each other, via a gateway? Hell no, static ip's is all they need, with the default gateway being their internet connection!
Makes no sense.

Re:For the DNS, on the XP machine type "ipconfig/all" at a command prompt, write down the 2 DNS numbers, then plug those numbers in on the 2000 machine.
This is a PITA though, especially if your friend is only there from time to time. The other possible solution would be to make sure that his machine is set to automatic settings for IP/DNS/etc.

No I don't think that's the problem. Try this, OP:
- on the XP machine, open up a command prompt and type "ipconfig"
- write down everything that comes up
- on the 2000 machine, right-click "my network places", then right-click "local area connection" or whatever the LAN connection is called and choose "properties"
- double click "TCP/IP"
- set the gateway to the same number as the one that was listed on the XP machine
- assign it an IP similar to yours, it should be 192.168.0.___
- set the subnet mask to 255.255.255.0
- don't worry about the DNS unless the machine needs internet access. if that's the case, it's a little more complicated but we can deal with it. just post back here and i'll tell you what to do
